<h2><strong>Building Cost Trends in Australia</strong></h2>
<p>In Queensland, the rise in construction costs was worsened by the property price boom and Olympic bid success. Why? It created an environment where development proceeds with confidence despite the State’s Building and Construction Industry being at or close to capacity.</p>
<p>Such factors can lead sub-contractors to be selective about the work they take on and thus how they price projects. That approach places further upward pressure on overall costs, causing the cycle of limited supply and increasing costs to continue.</p>
<h2><strong>Current Costs of Building Materials</strong></h2>
<p>Data from the Australian Bureau of Statistics Producer Price Indexes tell us that:</p>

<li>Building material costs are on average around 1.35 times higher today than in Q2 of 2019.</li>
<li>Timber is 1.4 times the cost today than in Q2 of 2019.</li>
<li>It takes about three months for inflation to be felt in building cost price increases.</li>
<li>Australia’s hardest hit were regional areas following catastrophic weather events, covid lockdowns and supply issues.</li>

<h3><strong>Despite material costs stabilising, the construction market remains volatile. </strong></h3>
<p>According to Rider Levett Bucknall’s Q3 2023 Escalation Update report:</p>
<ul>
<li>Market volatility continues, with supply chain and labour issues impacting pricing and partially offsetting material price stabilisation</li>
<li>Tenders have significant variations in trade pricing, reflecting differences in risk assessment and future work projections</li>
<li>Insolvency of major subcontractors and economic concerns is leading to higher pricing across all trades</li>
<li>Project durations are extending by approximately 20%, due, in part, to low resource availability and reduced productivity</li>
<li>Contract negotiation timelines are increasing as parties struggle to agree on risk allocation and terms</li>
<li>Head contractors and sub-contractors are face pressure from ongoing legacy projects with significant financial shortfalls</li>
<li>Head contractor margins are continuing to rise, especially on projects with longer durations and/or a higher risk profile</li>
</ul>
<p>All of which is being magnified to varying degrees in Australia’s regional areas.</p>
<h2><strong>Insurance Builder Network</strong></h2>
<p>According to Crawford’s survey of their Contractor Connection Managed Repair Panel, their insurance builder network is experiencing the same cost pressures as the broader construction sector.</p>
<p>The shortage of specialist insurance builders is increasing the burden to fit rebuilds into the Building Regulatory Framework requirements which focus on new build projects and not the rebuild of existing buildings. Using inexperienced insurance builders often leads to further delays.</p>
<h2><strong>The impact on Business Interruption Claims</strong></h2>
<p>The problems in the construction market are having a severe impact on business interruption claims in Australia.</p>
<p>Every delay extends the period a business cannot operate or return to capacity, increasing the overall cost of insurance claims.</p>
<p>According to Crawford’s Claims Inflation Update report they have seen a rise in businesses wanting to transfer the risk of building costs to their business interruption cover, especially for managed cost-plus projects where there is greater uncertainty over material damage costs and timelines.</p>
<h2><strong>Insurer Appetite</strong></h2>
<p>With the growing failure of building businesses due to cost over-runs, insurers are keen to ensure projects are completed. When builders fail it can take months, even years, for projects to restart, if at all.</p>
<p>The appetite among builders to take on unfinished projects is understandably low given the increased risks.</p>
<p>Loss adjusters are thus keen to track projects, ask the tough questions and query building programs to identify slippage.</p>

<h2>So, why are property insurance premiums going up?</h2>
<p>Well, there are several factors at play. The five main factors are:</p>

<p>Insurers buy their insurance from reinsurance companies who seek financial support from the Retrocessionaire market, otherwise known as the capital markets.</p>
<p>It sounds complicated.</p>
<p>In simple terms, every aspect of the insurance market relies on interest rates to help build money to cover claims. When interest rates are low, the pools of money don&#8217;t grow. Therefore, it pressures every level of the insurance market to raise premiums.</p>
<p>Eventually, the premium increases filter down to you at a business level.</p>

<p>From Hurricane Ian and European windstorms to Australia&#8217;s bushfires and floods, the number of natural disaster claims is rising yearly. In fact, due to the extreme weather events of 2022, the global insurance industry is projected to see catastrophe losses of up to US$112 billion.</p>
<p>The 10-year average for natural disaster losses was US$81bn. That&#8217;s a massive shift.</p>

<p>It matters because the amount of money in insurance pots needs to be improved to cover catastrophic losses. When insurance is a risky investment for the capital markets (Retrocessionaire market), it reduces the money available to cover claims.</p>

<p>More than a year-and-a-half since the onset of the pandemic, the pressure on the world’s supply chains has not abated as the vast network of channels – including ports and shipping vessels – relied upon to distribute goods remain in a perplexed state. The situation has caused shipping delays and skyrocketing freight costs – something that Jonathan Moss, head of marine and trade at DWF Group Limited – believes has “catastrophic” implications not just for the shipping industry, but also for businesses, consumers, and even insurance companies.</p>
<p>“The supply chain has faced major disruption globally due to the shortage of shipping containers, particularly since the COVID-19 pandemic,” said Moss. “With factories closing and transportation coming to a halt, many empty containers have been left at ports and the amount of vessels at sea dramatically reduced. Further, tighter restrictions, minimal staff, together with a backlog of containers, have caused catastrophic problems for the shipping industry.”</p>

<p>Moss added that while China – where the majority of the world’s shipping containers are exported from – has recovered from the initial effects of the pandemic, only a relatively small number of shipments have arrived at their rightful destinations due to strict lockdown procedures in the US and the EU.</p>
<p>The “perfect storm” of the Suez Canal blockage in March and other pandemic-related events like the partial shutdown of China’s Ningbo-Zhoushan Port – the world’s third busiest port – for two weeks last August after a dock worker tested positive for the coronavirus did not help the industry’s cause either, he added.</p>
<p>“These caused significant delays for shipments, adding weeks and sometimes months to the cargo delivery time as ports were closed or operated with a skeleton workforce,” he said.</p>
<p>While Moss admitted that the brunt of the impact would be felt more by freight companies, retail businesses, and consumers, he said insurance companies would not escape the effects of these disruptions.</p>
<p>“Marine insurers will feel the pain with notifications across various insurance lines as vessels are delayed, cargo is undelivered, contaminated and lost, with consequential losses and business interruption losses claimed along the way,” he said.</p>
<p>For businesses and consumers, Moss said the impacts “are far more wide-reaching.”</p>
<p>“Serious delays have meant freight companies paying over the odds to receive shipping containers quicker than their competitors,” he said. “Freight costs have soared from early 2021 to now and the cost of shipping cargo from China to Europe has quadrupled.”</p>
<p>The latest data from London-based Drewry Shipping’s world container index revealed that the composite cost of shipping a 40-foot container on eight major East-West routes hit $10,374.64 (about £7,618) in the week to September 16, up 323% from a year ago.</p>
<p>“Consumer shopping has also been impacted,” Moss added. “The usual steady supply of goods has been interrupted for many businesses as vessels wait to load cargo at overcrowded ports, particularly in China and the US… Container imbalance, together with a shortage of containers, is hurting global trade. Containers are building up in some ports and unavailable in others causing bottlenecks, adversely affecting buying patterns and driving up prices in the shops.”</p>
<p>However, Moss admitted that he did not see a “quick resolution” to the crisis.</p>
<p>“It will take time before supply chains can be back on track globally,” he said. “While there are suggestions that the shipping industry cannot keep up with global demand, improvements are being made. Key players in the supply chain are discovering ways the operation of vessels can become more resilient to unexpected change, including by the adoption of organisational changes, enhanced logistics operations and blockchain technology for smart contracts, approvals and customs clearances.”</p>

<h2>With the recent COVID-related shutdowns of construction sites in NSW, four FAQs have arisen:</h2>

<li>Do the COVID shutdowns constitute a Force Majeure?</li>
<li>Does my construction insurance cover me for the consequences of a COVID-related delay?</li>
</ul>
<p><a href="https://www.mecon.com.au/">MECON Insurance</a> sought advice from construction solicitor, <a href="https://constructionlegal.com.au/about-us/our-team/jessica-rippon/">Jessica Rippon</a> (<a href="https://constructionlegal.com.au/">Construction Legal Pty Ltd</a>) to answer some of these questions for our clients.</p>
<p>Although complete shutdowns were not ordered with the first wave of COVID last year, some construction sites were impacted with reduced staff numbers on site, resulting in program slowdowns and extended completion dates. Accordingly, the questions addressed in this broadcast have previously been legally considered.</p>
<p>In short, unless there is a specific clause in a construction contract stating that an Extension of Time (EoT) can be claimed for a delay beyond the contractor’s reasonable control or for COVID specifically, there is a risk that a contractor cannot claim an EoT for COVID shutdowns or be exempt from related Liquidated Damages (LD’s).</p>
<p>Further, if your contract contains a Force Majeure clause, unless the clause specifies COVID/pandemic as a qualifying cause, then it is likely that COVID would not be considered a Force Majeure event. (Meaning you could not claim for EoT’s or be exempt from LDs).</p>
<h3>It is recommended that contracts be amended using a three-step approach:</h3>
<h4><strong>Step 1 – </strong></h4>
<p>Add the following to the definition of “Delay Event” or “qualifying cause of delay” to your EoT claim clause:</p>
<ul>
<li><strong>COVID-19 </strong>means the respiratory virus or illness known as “COVID-19” or “severe acute respiratory syndrome coronavirus (SARS-CoV-2)” or “coronavirus”.</li>
<li><strong>COVID-19 Related Event </strong>means any governmental direction, order or instruction issued in connection with COVID-19<em>.</em></li>
</ul>
<h4><strong>Step 2 – </strong></h4>
<p>Amend the definition of ‘Force Majeure’ (if applicable) to include ‘COVID-19’ and ‘Covid-19 Related Event’ as above.</p>
<h4><strong>Step 3 –</strong></h4>
<p>Add a term to the contract to the effect that if a Force Majeure event (which includes COVID-19) lasts for more than three months, the contractor can elect to terminate the contract.  (Obviously, this is a drastic move but in these uncertain times, it is better to have the option than not).</p>
<p>The above amendments will allow the contractor to claim an EoT for COVID-19 impact and protect them from the application of LD’s for any delay in practical completion, provided of course that the contractor has complied with the time and notice requirements of the contract to claim for an EoT.</p>
<p><strong><em>Does my construction insurance policy insure me for the consequences of a COVID-related delay?</em></strong><br />
Such policies generally respond to physical loss or damage. COVID-related delays, and/or revenue-reduction, do not engage the policy trigger of physical loss or damage. Most construction policies also contain a “<em>consequential loss</em>” exclusion, excluding cover for consequential losses (including loss of revenue) from any cause – including COVID.</p>

<p><em>Please read Metcon&#8217;s proposed solutions carefully. <strong>All of the measures are subject to policy terms and conditions – and are applied at MECON’s discretion.</strong></em></p>

<h3><strong><em>Construction policies</em></strong></h3>
<ol>
<li><em>For a single project policy, let us know if the insured project does not start on the commencement date shown in the schedule. We can simply move the commencement and completion (including defects liability period) dates forward. </em></li>
<li><em>Remember MECON’s construction policies allow up to 90 days cover after the owner accepts that the project is complete – if there is a provision for this in the construction contract . This means we will cover a completed risk for up to 90 days after construction has completed if contracts are amended to reflect this.</em></li>
<li><em>Did you know that should the Government issue a stop-work on construction sites (meaning that there has been no work on site), cover will cease on the ‘Material Damage’ section of the policy under the “cessation of work” exclusion present in construction policies.  Most construction policies in the market cease cover after 30 days, however MECON’s “cessation of work” exclusion in its construction policies is 60 days – 30 days longer than most other policies in the market. This means cover will continue on such project sites for 60 days.  After this 60 day period there would be no cover for Fire, Accidental Damage, Burglary and/or Theft, Storm and so on – unless you speak to us and we agree to an extension.</em></li>
<li><em>If a project site is completely shut down, unattended, and is secure from public entry and the Government has ordered shut-down, MECON will extend the liability section of Single Project policies for the duration of the Government shut-down at no additional cost.  (Note: Material Damage section premium cannot be adjusted as the ongoing risk is far greater)</em></li>
<li><em>Subject to any minimum premium, we will allow premium adjustment rebates (for turnover-based policies) of up to 50% to allow for any reduction in turnover caused by Government-ordered shut-downs.</em></li>
<li><em>In times of construction shut-down, it is likely that a higher value of materials destined for the project will be put into storage.  MECON’s is one of the few construction policies that does not sub-limit materials in storage.  Meaning our clients do not need to worry about their level of cover for materials in storage as it is included in their project value (which is also in accordance with the requirements of most Australian Standard contracts).</em></li>
</ol>
<h3><strong><em>Contractors plant policies</em></strong></h3>
<ol>
<li><em>Should plant be laid up as a result of the Government orders, MECON can assist with a reduced cover and reduced premium option to assist for the static risk to plant whilst it is in the storage yard and waive any road risk premium altogether for the duration the plant is laid up.</em></li>
<li><em>If your business is completely shut down because of Government orders, remember our liability policy only charges on the turnover of your business so your premium will effectively be reduced during shut-down period.</em></li>
</ol>
<h3><strong><em>Remember your WHS and Safe Work obligations</em></strong></h3>
<p><em>Some very practical advice for employers and your obligations during the COVID-19 outbreak.</em></p>
<ul>
<li><em>Contractors have obligations to prevent the spread of the coronavirus in the workforce for employee welfare and also in order to be compliant with your obligations under Work Health Safety (WHS) legislation.</em></li>
<li><em>Safe Work Australia has recognised that employers will not be able to entirely eliminate the risk of workers’ contracting coronavirus while carrying out work, but they must do all that is reasonably practicable to introduce appropriate control measures and communicate these measures to all workers.</em></li>
<li><em>It is possible that employees may have an entitlement to workers compensation if they contract coronavirus. For example, if the employment involves travel to an area with a known viral outbreak, activities that include engagement or interaction with people who have contracted the virus or activities that contravene Department of Health recommendations.</em></li>
</ul>

<h2>Underinsurance in a &#8216;hard&#8217; insurance market.</h2>
<p>A lot has been said about the hard insurance market and how insurers in Australia have been reducing capacity for higher risks, but the spotlight has not been as bright when it comes to rebuild costs and sums insured. Valuation expert Andrew Slevin points to the rising cost of materials and contractors, and how the increase and a host of other issues are affecting insurance.</p>
<p>“With the globalised nature of supply chains, Australia’s market will continue to be impacted by changes to commodity prices that will have a direct impact on current replacement and rebuild costs for infrastructure and real estate,” Slevin said.</p>

<p>“While disruption to logistics and supply chains has already driven prices of commodities to levels not seen for several years, we expect a broad basket of commodities to benefit further from global public infrastructure spending plans, including cement, steel, copper, zinc, lead, and other metals.”</p>
<p>Steel prices, according to the CEO, are now anywhere from 70% to 100% higher than they were a year ago. Slevin attributed the rocketing prices to delays on supply coming back online following the coronavirus-induced shutdowns of production facilities.</p>
<p>“In due course,” he said, “commodity and material prices are likely to stabilise, once capacity that was previously idled or production is brought back on stream, but for some sectors this could take months or years. At the same time, large infrastructure projects will demand expertise from consultants, engineers, and contractors, meaning increased competition for labour and specialist skills.”</p>
<p>Slevin, who also cited higher shipping costs, highlighted that rates for the best consultants are expected to go up given that many of these skills are not easily scalable. And with the Australian government recently committing $15.2 billion into infrastructure over a 10-year period, Slevin believes large amounts of resources will be tied up and make it more expensive for the private sector to undertake large projects in areas including property.</p>
<p>“As a company that advises clients on rebuild costs and on reinstatement, there’s a real challenge around whether companies have really factored changes into their thinking,” he noted. “If Australian businesses are benchmarking reinstatement or construction costs against past prices, in an environment where some commodities have doubled over the past six months, they may have an inaccurate view on current reinstatement costs.</p>
<p>“If they suffer a loss, not only will they likely face challenges from insurers on the sums insured, but they will also find replacing the facilities and restarting business could take much longer than before. With global commodity prices at levels not seen for some time, and in some case up over 70% year on year, we are likely to see significantly higher rebuild costs in Australia than when policies were signed pre-pandemic, exposing current policyholders to underinsurance risk.”</p>

<p>For Slevin’s camp – which specialises in the valuation of industrial, commercial, and residential buildings, as well as plant &amp; equipment and civil works – the message is clear; that is, that asset owners, financiers, brokers, and insurers should see to it that sums insured and expected reinstatement periods for tangible assets are constantly reviewed and updated.</p>

										<content:encoded><![CDATA[<p>The Local Government Association of Queensland (LGAQ) is urging the Federal Government to set up a national reinsurance pool before the next disaster season to help cut the cost of soaring premiums in the state.</p>
<p>The peak body, which represents 77 councils, says the measure is needed to keep insurance affordable and prevent Queensland residents from carrying an “unfair burden”.</p>
<p>The LGAQ says the recent Australian Competition and Consumer Commission (ACCC) report shows premiums have risen 178% in northern Australia in the last decade, compared to 52% in the rest of the country.</p>
<p>More than 62,000 properties in North Queensland are currently uninsured, with more than 95% of those uninsured property owners citing cost as a reason!</p>
<p>LGAQ President and Sunshine Coast Council Mayor Mark Jamieson says, “This is just simply unacceptable in a state as highly vulnerable to natural disasters as Queensland.</p>
<p>“Our member councils want a reinsurance pool established to help reduce those costs so their communities are not unfairly burdened, and we support their call.</p>
